Exercise 1

Let (Xt)t=0,..,T a stochastic process on the probability space (Ω,F,(Ft)t,P) and let ν be a (Ft)t-stopping time. The stopped process of X by ν is defined as

Xtν(ω) = Xmin{ν(ω),t}(ω) i.e., on the set {ν=τ} we have

Xtν =

(Xτ if τ ≤t, Xt if τ > t.

Prove that

i) If X is adapted, then Xν is adapted.

ii) If X is a martingale, then Xν is a martingale.

Exercise 2

Let Q be the risk neutral measure, the context of the usual binomial model. Let 0 < q < 1 be the underlying probability. Show that the price at time t of an American Put option on S with maturity T and strikeK can be expressed as Pt=P(t, St), where :N×R+→R+ is a function, satisfying the recursive backward equation

(P(T, x) = (K −x)+ P(t, x) = max

n

(K−x)+,q·P(t+1,xu)+(1−q)·P(t+1,xd) 1+r

o

, t = 0, . . . , tN−1.

Show that the (super) replicating strategy of the American Put is characterized by a quantity φt =

∆(t, St−1) at time t, where ∆ can be expressed in terms of the function P.

Exercise 3

Let (Xt)t∈{0,..,T} be an adapted integrable process on (Ω,F,(Ft)t∈{0,..,T},P) and let (Ht)t∈{0,..,T} be its Snell envelope. Consider also the processVt=E[XT|Ft], t∈ {0, .., T}.

i) Show that Ht ≥Vt a.s. for allt = 0, ..., T.

ii) Show that if Vt≥Xt for all t = 0, ..., T, then H =V a.s.

iii) Show that if X is a submartingale, thenH =V a.s.

iv) Use ii) to conclude that the prices of an American Call and a European Call in the arbitrage-free binomial model with r≥0 are equal at each time t = 0, ..., T.

Exercise4

Consider an American Put option in a one-period binomial model withr > 0, q= 12, strike K > uS0 (S0 current spot price of the underlying) . When is it profitable to exercise the option?
